The solution is to use a workable sanitize.text.function.

% latex table generated in R 2.5.0 by xtable 1.4-3 package
% Tue Apr 17 11:00:05 2007
\begin{table}[ht]
\begin{center}
\begin{tabular}{rll}
\hline
& 1 & 2 \\
\hline
1 & $\sigma_1^2$ & 0 \\
2 & 0 & $\sigma_2^2$ \\
\hline
\end{tabular}
\end{center}
\end{table}

But (sorry for the long delay):
